Ether Sees Record Short Build up as Hedge Funds Pile on Basis Trade
The recent surge in Ether (ETH) price to $3,000 has spurred aggressive shorting activity by hedge funds, primarily employing a basis trade strategy. This involves simultaneously shorting ETH on one exchange and buying it on another, aiming for a risk-neutral position regarding price fluctuations. Data from The Block, referencing CFTC figures, reveals a staggering $1.73 billion in short positions on the CME Group, a platform favored by institutional investors. This significant short interest, corroborated by ZeroHedge’s analysis of CME data, underscores a substantial bearish bet against ETH.
The basis trade’s profitability stems from the yield differential between shorting on the CME and buying spot ETH. Currently, this strategy offers an annualized return of approximately 9.5%. This is achieved by shorting ETH on CME while simultaneously acquiring spot ETH through exchange-traded funds (ETFs), which currently manage around $12 billion in assets. The attractiveness of this strategy is further amplified by the substantial inflows into ETH ETFs; Coinglass reports a record $421 million inflow on a single Thursday in this ongoing trend that began in early May.
Adding to the potential profitability, those shorting ETH on the CME can further enhance returns by staking their spot ETH holdings, generating an additional annual yield of roughly 3.5%. This option, however, isn’t available to investors holding ETH through ETFs due to custody arrangements handled by the ETF provider.
The basis trade strategy mirrors a similar approach employed with Bitcoin (BTC) earlier in 2024, though the Bitcoin yield collapsed in March, temporarily halting inflows and dampening price action. The current ETH basis trade, therefore, presents a compelling opportunity for institutional investors seeking risk-adjusted returns. However, it’s crucial to remember that this strategy involves significant risks, and potential losses could negate the yield differential. The significant short positions reflect a substantial bearish outlook on ETH’s short-term price performance, yet the high ETF inflows suggest a degree of underlying confidence in the long-term prospects of the cryptocurrency. The interplay of these contrasting market forces will likely shape the future price trajectory of Ether.
